A DeFi lending protocol is a smart contract platform that enables permissionless borrowing and lending of cryptocurrency — without banks, credit checks, or identity verification. Lenders deposit assets to earn variable interest; borrowers lock overcollateralised crypto to take loans in other assets. Lending protocols are among the oldest and most capital-efficient DeFi primitives. HOW LENDING PROTOCOLS WORK Lenders deposit assets (USDC, ETH, WBTC) into smart contract liquidity pools. Borrowers lock collateral (worth more than they borrow) and draw loans from the pool. Interest rates are algorithmically determined by the utilisation ratio: how much of the pool has been borrowed. High utilisation = high interest rates (incentivising more lenders and fewer borrowers). Low utilisation = low interest rates (incentivising borrowers). THE MAJOR PROTOCOLS Aave (AAVE): The largest DeFi lending protocol by TVL. Supports 30+ assets across Ethereum and multiple L2s. Features: flash loans, variable and stable rate borrowing, isolation mode for new assets, e-mode for correlated assets (better capital efficiency for stablecoin borrowers). V3 introduced cross-chain collateral portals. GHO is Aave's native stablecoin. Compound (COMP): The originator of liquidity mining — COMP token distribution to users sparked DeFi Summer 2020. V2 remains widely used; V3 (Comet) introduced isolated markets per asset. Morpho: Next-generation lending protocol with peer-to-peer matching. When borrower and lender are matched directly, both receive better rates than pool-based protocols. Morpho Blue (the base layer) and MetaMorpho (curated vaults) represent the cutting edge of capital-efficient lending. Euler Finance: Was the fourth-largest lender before a $197M exploit in March 2023 (later partially recovered). Rebuilt as Euler V2. KEY METRICS FOR LENDING PROTOCOLS TVL: Total value locked (supplied collateral). Utilisation rate: Percentage of supplied assets currently borrowed — determines interest rates. Supply APY vs Borrow APR: The spread represents protocol fees.
