Liquid Staking Derivatives (LSDs) — also called Liquid Staking Tokens (LSTs) — are tokenised representations of staked cryptocurrency that allow holders to earn staking rewards while maintaining liquidity and the ability to deploy their staked assets in DeFi. They solve the fundamental tension between staking (requiring locked capital) and DeFi participation (requiring liquid assets). THE STAKING LIQUIDITY PROBLEM Staking ETH on Ethereum requires a 32 ETH minimum and results in locked capital. While staking rewards accrue, the staked ETH cannot be used in DeFi — it cannot be used as Aave collateral, swapped on Uniswap, or deployed to earn additional yield. This represents massive capital inefficiency: billions in staked ETH generating only base staking yield instead of the compounded returns available through DeFi participation. HOW LIQUID STAKING TOKENS WORK Lido Finance: Deposit any amount of ETH → receive stETH (staked ETH) at 1:1. stETH auto-rebalances daily — your balance increases with staking rewards. No 32 ETH minimum, no lock-up, instant liquidity. Rocket Pool: Deposit ETH → receive rETH. rETH appreciates in value against ETH (rather than rebasing balance). More decentralised than Lido — node operators must stake RPL collateral. Rocket Pool requires only 0.01 ETH. YIELD STACKING WITH LSDs The power of LSDs lies in DeFi composability: Hold stETH → earn 3-4% base staking yield. Deposit stETH into Aave as collateral → borrow USDC → deploy in Curve stable pools → earn trading fees + CRV + CVX rewards. EigenLayer restaking: Restake stETH through EigenLayer to earn AVS rewards on top of staking yield. This "yield stacking" can significantly amplify returns but multiplies smart contract and liquidation risk. KEY RISKS Lido centralisation: Lido controls ~32% of all staked ETH — a systemic risk to Ethereum's validator set decentralisation. LSD de-peg: During the 2022 market crisis, stETH briefly traded at a discount to ETH on secondary markets. Smart contract risk: Multiple protocol layers each carry smart contract risk.
